The purpose of this study is to review whether the current taxation system on private pension is appropriate in terms of old-age income security and to propose improvement measures, which would provide incentives at the time of payment and better taxing schemes at the time of receipt. This suggestions are designed to promote the genuine functions of private pension system, which needs to be actively utilized as a measure for post-retirement preparation since we will be facing the super aging society within 10 years.
This study has analyzed that the current tax credits allowed for pension payments are not effective with the low income group. For the higher income earners with sufficient funds for pension payments, the current tax credit limits are being utilized as a guideline for maximum amount to pay for their retirement pension.
It has been ascertained that most people are currently receiving pension as a lump sum therefore current tax system has been examined to see if it can encourage people to rather receive annuity. The different withholding tax rates applied to pension income depending on the recipients’ age group become meaningless during the course of computing the consolidated global tax on pension income. Considering the pension recipients’ old age, the tax compliance costs due to the global taxation on pension income can be too heavy.
Additionally, the pension payment limit is 4.5 times higher than the tax credit limit, hence certain portion of the pension payment is not subject to the tax credit and tax exempted. Consequently, the relevant operating profit is not classified as financial income, but regarded as pension income, which is taxed at lower tax rate and is very likely to be utilized to avoid global taxation on financial income.
Therefore, this study reviews the improvement measures for tax policy from the point of old-age income security, and the measures are to be applied separately at the two different levels, pension payment level and pension receipt level. At the pension payment level, separate improvement measures are designed for two different groups, lower income earners and middle and higher income earners.
Also, this study suggests tax benefits to be provided depending on the pension recipients’ age and further tax measures are considered regarding the tax-exempted amount so that the pension account can fulfill its original purpose to secure old-age income.
The overseas tax policies regarding the private pension have been reviewed with a focus on matching-type pension system, which requires supporting efforts from public, in order to seek for meaningful implications on our pension system. Initially, Riester Pension in Germany, which actively promotes private pension, has been looked into to review how tax benefits are equally distributed between lower income earners and higher income earners. Furthermore, the recent Long Life Security Pension in Japan has been reviewed. Japan has been trying to adopt the Riester Pension after modification so that it can properly fit into the practical cases in Japan.
The NEST system, which is subsidized by UK government, has been researched as well as the 401(k), Roth 401(k), IRA and Roth IRA in the USA. The USA allow people to select time of taxation depending on their choices between TEE taxation and EET taxation.
Our current situation of world number one poverty ratio of old should be mitigated and current system needs to be revised to enhance people’ later life preparation. The revised tax policy may increase fiscal spending but this would be smaller than the financial burdens the government will face when the super aging society comes without proper preparation.
Therefore, this study suggests the following three improvement measures for pension tax.
Firstly, the current tax credit system applied at the pension payment level, which is not effective with lower income earners, should be replaced by pension support system linked to pension payments. Further details have to be designed with a reference to Riester Pension in Germany, Long Life Security Pension in Japan and IRA, Roth and IRA in the USA.
For the middle and higher income earners, the current tax credit allowed at the payment level is effective, therefore, the limit should be increased so that they can be better prepared for old-age income security.
Secondly, at the pension receipt level, the tax benefits applied to each age group should be allowed to promote annuity receipts rather than lump sum receipts. Currently, the effects of different withholding tax rates applied to different age group are diminished. This should be effectively reflected when computing the global tax amount, and tax credits should be allowed more depending on recipients’ age.
Additionally, for a person who earns pension income only, the global tax return filling can be a too much burden, hence the pension income can be separately taxed and the elderlies can finalize their tax liability by withholding taxes.
The tax-exempted amount resulted from the differences between payment limit and tax credit limit should be maintained in accordance with taxation principles, however, the scheme to avoid global taxation on financial income has to be controlled. Also, there has to be limit for withdrawals from pension account, which are being currently allowed without limit. Withdrawals should not be allowed until the pension receipt age is reached so that the pension account can be ideally maintained for its own function and the tax equity can be achieved.
