This paper has analyzed the supply change for industrial city gas on the effect of Korean Natural Gas Price Policy. Korea still has a supplier-centered city gas market in a monopoly structure. In Korea Gas Corporation, 91% of natural gas cost is LNG raw material price and 9% is supply maintenance cost. If there were infinite increase in city gas supply, LNG raw material cost would increase as much as the rate of supply amount but the supply maintenance cost would continually be reduced. It is generally considered that average cost continues to decline in terms of economy of scale under the monopoly business. However, the economy of scale does not work in Korea city gas market. This is because LNG raw material price consists of 91% of the total cost and all of the costs comes from LNG production abroad not domestically. So this paper analyzes the price structure of domestic and overseas LNG materials to find out a way of cost reduction. The LNG market is divided into North America, Europe, and Asia where different pricing conditions exist. LNG, traditionally imported in Asia, is currently more expensive than the Crude oil due to Asian premium, liquefaction and transportation costs. LNG sellers still keep an Asian premium in the Asian LNG market but the premium is gradually disappearing as the global LNG market is being integrated. Sabine Pass LNG under Henry Hub's pricing conditions imported in Korea from U.S.A is slightly higher than JCC contracts considering liquefaction costs and transportation costs. Among the LNG imported into Korea, the oil price reflected in the JCC price is slightly higher than the Dubai spot oil price. LNG projects have rigid conditions in the contracts because the initial investment cost on building LNG liquefaction plant is very high. As a result, it is very unlikely to form the LNG short-term market. In 1997, when the Korean government received bailout funds from the IMF, the KRW/USD exchange rates almost doubled. At this time, KOGAS suffered a huge loss in LNG raw material cost. In order to prevent these losses, the government introduced a system which links LNG raw material cost to oil prices and exchange rates in 1998. Although the government has an obligation to establish a proper price market system, when world oil prices soared because of the global financial crisis from USA in 2007, the government withheld the system to link LNG price to oil prices from 2007 to 2012. As a result, KOGAS had 5.5 trillion won in account receivables because it could not receive the money from its customers as much as the oil price increase. Since 2013, the natural gas price has risen higher than Bunker C oil or LPG since it rose the unit price of city gas to recover the receivables. In industrial city gas, there are many large industrial companies with dual system that can convert NG to other fuels. When the price of NG was high, the industrial companies shifted their fuel to Bunker-C oil or LPG to avoid the burden of their receivables and it caused the rapid reduction of NG usage. As the industrial use of city gas was more price-elastic than the residential use, it was assumed that the receivables that the large-sized industry didn't pay for would be shouldered by the residential users. However, among the industrial users, many small companies which did not have the dual systems paid all of the receivables by themselves, being shouldered with residential and large-capacity industrial uses. As such, Korean government chose the policy which was contrary to the benefit principle.
