For many years, time series analysts have developed statisticalmodels based on the decomposition of an observable time series into an unobservablesignal component and a noise component. A special interest for many analysts, however, lies in the decomposition of an integrated time series into a permanent and atransitory components, or a trend and a cycle, by assuming that the trend follows arandom walk process and the cycle follows a stationary autoregressive and movingaverage (ARMA) process.Beveridge and nelson(1981)developed a general procedure, based on theautoregressive integrated moving average(ARIMA) process, for the decomposition of anon-stationary time series into a permanent and a transitory component which representthe eventual forecasting function of the time series and the deviations from the trend, respectively. Trend-cycle decomposition based on two different noise processes wasdiscussed in Nelson and Plosser(1982),and it was also applied by Harvey(1985), Watson(1986)and Clark(1987) using the state space (SS) model. In their SS models, theyconstructed an integrated time series from the sum of two unobservable components: thetrend and the cycle. The trend and the cycle were modeled as a random walk processwith either a deterministic or a random walk drift and a stationary ARMA process, respectively. As Nelson (1988) mentioned using a Monte Carlo experiment, however, the usual applications of the SS model often result in spurious trend-cycle decompositionand therefore the estimated cycle contains a unit root.Inappropriate uses of the SS model results in spurous trend-cycle decompositionand redundant parameter estimation. A trend-cycle decomposition becomes spurious ifthe cycle contains a unit root, and results in redundant parameter estimation if theequivalent ARIMA model has same autoregressive(AR) and moving average (MA)factors. Spurious SS trend-cycle decomposition and redundant parameter estimationwere found in many previous applications including watson (1986), and Clark (1987).SS trend-cycle decomposition becomes spurious when the applied SS model isunobservable and the usual assumption of independent noise processes in SS modelsrestricts the model space and results in recundant parameter estimation. In this study, we review the basic properties of SS model: observability, controllability and model equivalency. Then, spurious trend-cycle decomposition andredundant parameter estimation are discussed relative to previous applications of the SSmodel. Next, the SS trend-cycle decomposition of an ARIMA(1,1,1)process is closelyanalyzed based on the parameter relationships between the two models in the nextsection. And finally, we recommend procedures for SS trend-cycle decomposition.
