Despite achievements in the venture promotional policies over the past ten years, the overall venture eco system is now faced with a crisis situation as the number of start-up companies as well as that of technology ventures has plummeted recently along with the decreased number of investment unions
Despite achievements in the venture promotional policies over the past ten years, the overall venture eco system is now faced with a crisis situation as the number of start-up companies as well as that of technology ventures has plummeted recently along with the decreased number of investment unions led by venture capitalist companies. In the meantime, from the firm dynamics perspective, the survival of a company is considered as the combined results of all kinds of corporate activities. Therefore, for a venture company often characterized as an organization seeking for high risk and high return, a sustained survival is a prerequisite required for a venture company to outlive the competition in the market and continue the growth. In this context, this study is aimed at presenting policy directions that can help overcome market failure by building time series data on the current status of venture companies that has been lacking over the times and by identifying factors that affect the survival of venture companies.
Since the enactment of the “Venture Special Law” in 1997, the number of venture companies in Korea had steadily increased to reach 26,192 in 2006, but it started to decrease rapidly since 2000. The close-down of venture companies started to rise from 2002. As of 2007, the average number of venture companies closing down the business hovers around 1,000 a year and the average life span of the closing-down venture companies is about 5.3 years. In the entire venture industry, the ratio of venture companies who survive for more than five years, the average life span rounded from 5.3 years, turned out to be 64.2%. Meanwhile, the ratio of manufacturing companies who survive for more than five years stands at 68.7%. The analysis of this ratio by sub-sectors of manufacturing industry reveals that automobile and trailer manufacturers show the highest survival rate while manufacturers of leather goods, bags and shoes record the lowest survival rate.
To improve the survival rate of venture companies, the first step is to identify factors affecting their survival. For this purpose, this study compared survival rates and analyzed survival of venture companies. Though the results of these analyses do not completely match each other, the following conclusions have been drawn.
First, though innovation activities conducted in the form of R&D budget or researcher concentration turned out to have little influence on the survival of venture companies, the importance of technology innovation should not be overlooked as venture companies which operate R&D centers or whose founders have technological experience and understanding tend to have higher survival rate. This tendency becomes clearer in leading-edge high tech areas. In addition, technology cooperation activities with external resources tend to have positive impact on the life span of venture companies, implying that open-style technology innovation such as industry-academia-research institute cooperation is a key element that enhances the survival capability of venture companies.
Second, marketability and commercialization capability are as important as technology development capability. This can be interpreted that growth potential and profitability are positively affecting the survival of venture companies and the commercialization capability of venture companies turning the outcome of technology innovation into marketable subjects is the vital element in securing the survival of venture companies. Another interesting observation is that companies with the only technology in the world show lower survival rate than companies with top notch technology. This phenomenon can be explained by market uncertainty. From the market perspective, the bigger the size of minimum efficiency, the lower the survival potential of venture companies is. Therefore, venture companies have higher possibility of survival when they target knowledge-intensive industries or niche markets instead of capital-intensive industries.
Third, the comparison of survival rates by element of management difficulties has revealed that funding issue is the most direct threat to the survival of venture companies. However, unlike the general expectation, the survival rate of venture companies who receive investment from venture capitalist companies, a major funding source of venture companies, remains low. This is because venture capitalist companies are not providing proper support during the period called “death valley” as investment in venture companies is not fully activated in Korea yet.
To understand the impact of changes in venture supporting policies, this study conducted a comparison analysis of survival rates by the timing of company foundation. The results of the analysis show that the survival rate started to recover in 1999 when the “Promotional Measures to Develop Small and Medium-Sized Companies and Venture Companies” and the “Special Act for Venture Business” were enacted with the purposes of expanding infrastructure for venture incubation and activating investment in small and medium-sized venture companies. This phenomenon implies that venture supporting policies impose indirect influence on the survival of venture companies.
In conclusion, this report suggests several policy implications. Firstly, to raise survival rate of leading-edge ventures, it is needed that government should expand the public purchase of the products made by leading-edge start-ups, promote their globalization and support their establishment of R&D organizations. Secondly, it is important to improve the capabilities of technology absorption to raise survival rate of ventures by supplying them with sufficient R&D researchers and human resources and activating the cooperation activities with public research institutes. Lastly, the improvement of specialty of venture capitalists should be emphasized to raise survival rate of ventures. It could be achieved by strengthening the track-record management of venture capitalist and developing the career path for them.
As suggested above, when policy support for expanding infrastructure for venture incubation and promoting investment in venture companies is coupled with venture companies’ efforts to develop technology development capabilities and improve their own commercialization capabilities, a sustainable growth of venture companies can be ensured.
